Dyfed-Powys Police cordoned off part of the town's Montgomery Canal towpath after reports that a woman had been sexually assaulted sometime over the weekend.
The towpath between the Spar and Tesco has now been taped off by officers.
Sian George, communications officer for Dyfed-Powys Police, said: "Dyfed-Powys Police is investigating and conducting enquiries following an allegation of sexual assault in the area of the canal in Welshpool."
She said officers had been alerted to the incident yesterday but could not say exactly when the alleged attack had taken place.
"We are in the process of carrying out a full and thorough investigation into the allegation, which police received yesterday," she added.
A bench was also today taped off and a police van parked nearby.
Councillor Alan Crowe, Welshpool town councillor, said he had seen the cordon, but had spoken with a number of people who were unaware of what had happened.
He said: "It's very unfortunate that something like this could have happened in a small town like Welshpool.
"It's very disappointing."
One resident who did not wish to be named added: "It is terrifying to think that something like this could have happened in Welshpool.
"I hope the police can get to the bottom of what happened."
Sian George, for Dyfed-Powys Police, said: "We would urge anyone with information to come forward and contact the police."
Anyone with information should call police on 101 or 0845 3302000.
